Concept of Insurance
Like Risk, There is also no particular definition of Insurance because it can be defined from several
viewpoints of law, economics, history, actuarial science etc…
Simple Definition :
It is an agreement by which a person pays to Insurance company, subject to ,company also promises to
pay money ( base on certain conditions ), if the person becomes injured or dies or to pay for the value of
property lost or damaged.
It is a risk management tool in which the insured transfers a risk of potential financial loss to the insurance
company to mitigates unforeseen risk that may happen in future by paying premium to Insurance company.
An insurance is a legal agreement between an insurer (insurance company) and an insured (individual).
Notes :A person with expertise in the fields of economics, statistics and mathematics, who helps in risk assessment and estimation of
premiums etc for an insurance business, is called an actuary .

Basic Characteristic of Insurance
Based on the previous definition, an insurance plan has following characteristics as
given below.
■ Pooling of losses
■ Risk transfer
■ Indemnification

Pooling of losses : The primary purpose of pooling, or ( sharing )of losses, is to reduce the
variation in possible outcomes which reduces risk..
Here, the law of large numbers helps to provide for accurate prediction of future losses.
Payment of fortuitous losses : It is unforeseen and unexpected by the insured and occurs as a
result of chance or must be accidental.
Risk transfer : It means risk has been transferred from the insured to the insurer.
Indemnification : Indemnity is paying by insurer about loss of insured person , so that insured
person don't have financial damages.
■ The loss should not be catastrophic. ( A large proportion of exposure units should not incur losses at the same time.
Reinsurance can be done by which insurance companies are indemnified by reinsurers for catastrophic losses.)
First, gambling creates a new speculative risk, while insurance is a mechanism for
handling an already existing pure risk .
For example you bet Rs 50,0000 in football match between Chelsey and Manchester ,
in the mean time a new speculative risk is created.
Point to be Noted : A new speculative risk has been created.
Again, if you pay Rs 50,0000 as premium for Insurance of Home, then at that time
you are protecting Home from unforeseen risk which may happen in future.
But insurance is always socially productive, because neither the insurer nor the insured is
placed in a position where the gain of the winner comes at the expense of the loser.
Both the insurer and the insured have a common interest in the prevention of a loss.
Insurance is legal but gambling is illegal. There is legal document and signed contract but
in Gambling legal documents are not necessary.
In insurance, the event cover may not happen but in gambling the event covered must be
happen to decide the winner.
Insurance and Hedging
Insurance and hedging both reduce exposure towards financial risk in different ways.
Insurance means by paying someone else to bear risk, while hedging involves making an
investment that balance risk.
A second difference between is that insurance can reduce the objective risk by application of
the law of large numbers .
As the number of exposure units increases, the insurer’s prediction of future losses improves.
In contrast, hedging typically involves only risk transfer, not risk reduction.
Hedging on the other hand, is protecting oneself from market fluctuations and in a way is
involved in trading.

Hedge
A hedge is an investment that is made with the intention of reducing the risk of
adverse price movements in an asset.
Besides protecting an investor from various types of risk, it is believed that hedging
makes the market run more efficiently.

Health insurance is a type of insurance that covers medical expenses that arise due
to an illness.
Property and liability insurance (Property and Casualty Insurance.)
Property insurance indemnifies property owners against the loss or damage of
personal property caused by various perils, such as fire, lightning, etc
Liability insurance covers the insured’s legal liability arising out of property damage
or bodily injury to others.
Casualty insurance is a broad field of insurance that covers whatever is not covered by fire, marine, and life
insurance; casualty lines include auto, liability, burglary and theft, workers compensation, and health insurance .

Although there is some overlap, the various coverage can be again re grouped into two
major categories
a) Personal Lines
b) Commercial Lines.
Personal lines : It refer to coverage that insure the real estate and personal property of
individuals and families or provide them with protection against legal liability.

■ Fire and allied lines insurance
■ Commercial multiple-peril insurance
■ Workers compensation insurance
■ Commercial auto insurance
■ Accident and health insurance
■ Inland marine and ocean marine insurance
■ Crime insurance

Benefit of Insurance to Society
The major social and economic benefits of insurance are given below.

Reduction of worry and fear : Both before and after a loss, no need to worry for insured
person. For example, if family heads have adequate amounts of life insurance, they are
less likely to worry about the financial security of their dependents in the event of
premature death;
Worry and fear are also reduced after a loss occurs, because the insured know that they
have insurance that will pay for the loss.
